Why Alphabet lost $500 billion in a Day

Why Alphabet lost $500 billion in a Day

On October 29, Alphabet's stock price fell by 13%, and whipped out $500 billion in market capitalization. Let’s understand what the reasons were and what can be done around that.

Some of the Q3 results were strong

  • Google Cloud revenue more than doubled to $30.7 billion, operating income rose from $3.6 billion to $11.1 billion, and the backlog of signed future contracts reached roughly $560 billion.

Some weren’t

  • The weak part was search advertising, which produces most of the company's profit. Search revenue growth has slowed in each of the last three quarters: 19% in the first quarter, 17% in the second, and 12% in the third. Search growth has slowed three quarters in a row, so investors see a trend and not a one-time dip.

Search Ad Growth Slowed More than Expected

Alphabet chief business officer, Philipp Schindler, said search ad growth slowed more than expected because more people are using AI Mode for Google Search, (Google is still testing how to show ads there).

That confirms what investors were worried about for two years: when people get an answer directly from an AI system, they click fewer ads, and each AI answer will earn less than a traditional results page.

In the second quarter, some "bright minded people" thought that AI and search ads could grow together - search revenue grew 17%, even though AI Mode had passed one billion monthly users.

But third quarter kind of hinted that "bright minded people" could be wrong and it looks like Google’s AI is taking away revenue from its Google search ads.

Alphabet Spending is Making it Worse

Weak search growth would have been tolerable if Alphabet hadn't been spending so much.

  • CapEx in the quarter reached $51.4 billion,
  • Full-year guidance ranging from $195 billion to $205 billion, and management expects spending to increase significantly in 2027.
  • Free cash flow was negative $9.07 billion, compared to the negative $2.7 billion expected by analysts.

Alphabet holds $265.1 billion in cash, yet it borrowed $28.7 billion and sold new shares. It keeps its own money in reserve, and lenders and new shareholders take on part of the risk that AI spending will not pay off. Judge for yourself.

Cloud is carrying the results, so market is asking whether Alphabet earns more with AI products than without them.

Watch next

  • If search growth is below 12% would mean AI answers are costing Google ad clicks faster than it expected.
  • How much Google earns per user from ads inside AI Mode.

    • If AI Mode user is worth as much as a user on a regular results page - revenue should recover once ads are fully in place.
    • If worth less, the slowdown is permanent, and every shift to AI Mode lowers income.

  • If search ads weaken and Alphabet increases spending in 2027 only hope would be Cloud - if free cash flow turns positive, Cloud profit is paying for the building, if stays negative, Alphabet will keep depending on lenders and new shareholders.
